THE CASH CONVERSION CYCLE - Net Working Capital is a measure of how efficiently a company manages its short-term assets and liabilities to generate cash and is also known as the Cash Conversion Cycle. In practice, Net Working Capital is scaled by the number of days of Revenue or Cost of Goods Sold that are 'tied' up in three components - Receivables, Inventory, and Payables.
Net Working Capital Days varies by industry and the lower the number, the better. Amounts over 210 days are excessive, and a sign of business stress.  Net Working Capital is defined as:-

+ Receivables/Revenue - the average number of days required to collect on sales. Businesses usually extend a degree of credit to non-cash customers.  Receivables Days over 100 are excessive.</li>
<li>
+ Inventory/Cost of Goods Sold - the average number of days it takes to sell out of Inventory. Amounts vary widely by industry but days over 210 are excessive.</li>
<li>- Payables/Cost of Goods Sold -the average number of days the company takes to settle transactions with suppliers. By extending nominally interest-free credit, suppliers provide operating leverage to a business. A larger negative number is better, but days less than -100 are excessive.</li>
</ul>
The relationship between Receivables and Payables should also be considered particularly where the company is giving more generous credit terms to its customers than it receives from its suppliers. The Cash Conversion Cycle for the aggregate of all non-financial currently-listed Japanese companies has averaged 77 days over the last thirty years. However, over the previous twelve months., a fourteen-day rise in Inventory Days during the last four years has pushed Net Working Capital Days to 93.

Nikon is likely to hit rock-bottom this quarter due to weak sales and losses caused by COVID-19 and costs related to restructuring. Depending on choices made regarding cuts to SG&amp;A and R&amp;D expenses, the company could lose another 6% of its equity. In FY Mar-20, equity declined by 12%.At ¥924 (June 25 close), the share price has dropped 34% since January and is down more than 60% from its January 2018 peak. This is 0.6x book value at the end of Mar-20, suggesting that further losses of this magnitude have been discounted. But since 1993, it never has. That having been said, the growth drivers that supported the company in the past - cameras, lenses and lithography equipment - now appear to have little long-term growth potential beyond a rebound from COVID-19.That leaves Industrial Products and Healthcare, which account for only 22% of sales and are just getting off the ground in terms of new products and technologies.  Industrial products are at the bottom of the demand cycle. Healthcare has yet to turn a profit. The emergence of a "New Nikon" led by optics-based materials processing and bioscience is a long-term proposition.On the positive side, a considerable amount of restructuring has already been done. Personnel and other expenses have been reduced, asset values written down and the share count reduced. As sales and profits recover from the current debacle, the operating margin and ROE should head back toward 10%.Projected valuations 2 -3 years out (less than 10x earnings and 5x cash flow) look attractive enough to justify a 50% rebound in the share price.

In our reformulated Cash Flow Statements, cash flows relating to operating activities are divided into Operating Cash Flows and Investing Cash Flows, which comprise Fixed Asset and Inventory Cash Flows.  Free Cash Flow is the sum of Operating Cash Flow, Fixed Asset Cash Flow and Inventory Cash Flow. In contrast, FY2020 saw a 79% decline in capex to ¥4.4 trillion, all of which was spent in the third quarter. This decline is the most substantial second-half quarter-on-quarter contraction in fixed asset outflows since 2009.   In the DETAIL below, we shall highlight those 'outlier' large-cap companies which are either end of the capex, inventory and Free Cash Flow tables, and focus on those with the greatest intimations of business 'stress'. We have excluded the Real Estate Sector from this analysis due to the inherent volatility of fixed assets and inventory cash flows fo these companies.

REFORMULATED CASH FLOWSTATEMENTS - Our Operating Cash Flow calculation is derived from each company's Balance Sheet and Income Statement for periods of up to twenty-eight years. Cash Flow items relating to operating activities are divided into Operating Cash Flow and Investing Cash Flow, which includes Fixed Asset and Inventory Cash Flows.  Cash flows relating to financing activities are divided into Financing Cash Flow and Shareholder Cash Flow. The reformulated Balance Sheets, Income and Cash Flow Statements follow a clean-surplus relationship. All three Statements are fully articulated to include items of Other Comprehensive Income which are added to or subtracted from Shareholders' Equity.
