CURRENCY DRIVER - The ¥/US$ cross rate has strengthened by 5.3% since the recent US$ peak of ¥114.20 on November 12th 2018, which has led some FX and technical specialists (including <a href="https://www.smartkarma.com/profiles/381" target="_blank" data-smartkarma-citation="accounts:381">Thomas Schroeder </a> <a href="https://www.smartkarma.com/insights/dollar-yen-big-short-phase-ii" target="_blank" data-smartkarma-citation="insights:27163">here</a> on Smartkarma) to call for a more sustained bout of US$ weakness. A period of Yen strength is far from a consensus forecast for most Japanese equity investors, and historically a stronger Yen has resulted in a weaker Japanese equity market. The three Yen 'peaks' highlighted by the vertical lines in the chart above all coincided with medium-term lows in TOPIX.

¥ &lt; 100 - If we isolate only the 1,484 days in the last forty years when the USDJPY cross has traded above ¥100, the average TOPIX index is 975, which would imply 36% downside for Japanese equities were the Yen to rise above ¥90. Nevertheless, the three Yen peaks we have isolated have proved to be excellent entry points with the subsequent trough-to-peak performance being 28% in 1995~1996, 108% in 2011~2015 and 48% in 2016~2018. Long-term Japan 'bulls' should welcome the coming US dollar bear market.

EARNINGS DRIVER - The USDJPY cross remains an important driver of earnings and earnings momentum in Japan. As measured by our Results and Revision Scores, there is a good correlation between the trends in both scores and the year-on-year change in USDJPY lagged by six months, especially around significant turning points for the cross rate (marked by the vertical lines). The Results and Revision Scores have declined since January 2018 in line with the stronger Yen. A move up to above the ¥90 level would, without doubt, take both scores into negative territory again- the only question being, are we replaying 2009/10 or 2016/17?

CURRENCY CORRELATIONS - In the DETAIL below, we list the larger capitalisation companies whose share price performance most closely correlated with the dollar-yen cross rate. As a preview, the most correlated larger capitalisation company that has been listed since 2006 is, unsurprisingly, <a href="https://www.smartkarma.com/entities/73" target="_blank" data-smartkarma-citation="entities:73:1">Toyota Motor (7203 JP)</a>.

THE FOREIGN CURRENCY TRANSLATION ADJUSTMENT - We also go one step further and use the 'Foreign Currency Translation Adjustment' that forms part of Other Comprehensive Income (which has been disclosed in corporate balance sheets and income statements since 2001 and 2011, respectively) to measure the extent of each company's global business and the embedded currency risk. The correlation of the aggregate FCTA for all non-financial companies is, as would be expected, reasonably tight after adding two-month lag for the reporting cycle. As these amounts are directly deducted from Net Assets for companies adopting JGAAP and from Shareholders' Equity for those companies reporting under SEC or IFRS standards, the impact on valuations cannot be ignored.

Japan: What to Buy & Sell if the ¥ Rises to 90

Earlier this year when <a href="https://www.smartkarma.com/entities/15359" target="_blank" data-smartkarma-citation="entities:15359:1">Ricoh Co Ltd (7752 JP)</a> was under fire for a variety of reasons (which ended up including a set of impairment charges of ¥180bn - ¥140bn for Ikon and ¥40bn for Mindshift - against earlier Nikkei reports of writedowns of up to ¥100bn with a FY net loss forecast of ¥170bn), Ricoh asked <a href="https://www.smartkarma.com/entities/20051" target="_blank" data-smartkarma-citation="entities:20051:1">Coca Cola Bottlers Japan (2579 JP)</a> ("CCBJHI" or "CCBJ") to buy back a large portion of its shareholding. The Ricoh-Coca Cola Japan relationship (which was originally a Ricoh-Kita-Kyushu Coca Cola relationship) was more than 50 years old and ended with whimper as CCBJHI <a href="https://en.ccbj-holdings.com/pdf/news/334.pdf" target="_blank">bought back</a> 17mm shares from Ricoh in a then-below-market Tender Offer at ¥3,275/share which netted CCBJHI 8+% of their own shares back (nobody else tendered their shares).

On Friday afternoon, CCBJHI announced Q3 results which were less than great. On a pro-forma basis, the big impact year-to-date has been a fall in volumes. Year-to-date volumes had been lower by about 2% but third quarter volumes were down 5%yoy because of the loss in manufacturing capacity in Hiroshima due to the disastrous flooding in early July. The revised full-year forecast shows the entire net decline in pro-forma OP due to the volume decline against plan (some due to flooding) and channel and package mix deterioration. Synergies year-to-date are ¥8bn or just under 20% of 2017 pro-forma OP, on its way to ¥25bn of synergies by 2020.
The OTHER new news is that, in order to further increase shareholder return (enable higher EPS and higher dividend per share going forward), the company <a href="https://en.ccbj-holdings.com/pdf/news/451.pdf" target="_blank">announced</a> a large buyback. This new buyback is for up to 10.8mm shares (5.77% of shares out) spending up to ¥25 billion. At the last traded price, the ¥25 billion would only get them 8 million shares which is closer to 4.27%. The buyback period is from Monday 12 November through the end of May 2019 and is part of the company's goal of establishing a more efficient capital structure and increasing ROE on a mid- and long-term basis, as announced in the <a href="https://en.ccbj-holdings.com/pdf/irinfo/8_1.pdf" target="_blank">Growth Roadmap for 2020 &amp; Beyond</a> (starts p17) announced in June 2017.

Coca-Cola Bottlers Japan Buying Back Big. Again. Expect Even More Later

As discussed in <a href="https://www.smartkarma.com/insights/jpx-nikkei-400-rebalance-2018-edition" target="_blank" data-smartkarma-citation="insights:23054">JPX Nikkei 400 Rebalance - 2018 Edition</a> a bit over two weeks ago, the traditional JPX Nikkei 400 Rebalance events are not great trades unto themselves when taken from day before announcement through the rebalance event itself. They are usually much better longs in the year before announcement, and better fades in the two months after the rebalance. They are usually much better longs in the year before announcement, and better fades in the two months after the rebalance.
