*Don’t Be Misled By Better Numbers: Industrial and Commercial Bank of China (1398.HK) [ICBC] reported stronger 3Q20 results than 2Q20, coming in at CNY 80.3 bn - increasing CNY 15.6 bn (24.1%) linked quarter. The linked quarter Improvement is largely attributed to three factors: a) net interest income improvement of CNY 4.0 bn (2.6%) on both a 1 bp NIM improvement to 1.92%, and 2.6% loan growth; b) a CNY 11.7 bn (17.7%) decline in loss provisioning despite marked credit weakness; and c) a 700 bp decline in ICBC’s tax rate to 15.2%; and *Credit Risk Rising: As ICBC is the benchmark name to which all mainland Chinese banks are measured, an increase of such magnitude is more than alarming – and intimates mainland Chinese bank credit risk is moving in oppositive directions to their counterparts in India. When one considers the current break in credit quality reserves would appear to be incredibly light – in the neighborhood of CNY 419 bn which amounts to over a year of pre-tax results at ICBC.

The first sector is Consumer, where H/A spreads widened on average 2.7% for the week, more than cancelling out the average 1.7% spread narrowing last week. With the exception of <a href="https://www.smartkarma.com/entities/hisense-home-appliances-group-co-ltd-h" target="_blank" data-smartkarma-citation="entities:20107:1" rel="noopener">Hisense Home Appliances Group Co., Ltd. H (921 HK)</a>, this happened as the H-shares rose strongly and the A-Shares rose even more strongly.  
Southbound investors through the Shenzhen-HK and Shanghai-HK Connect were significant net sellers during the week in both <a href="https://www.smartkarma.com/entities/tsingtao-brewery-co-ltd-h" target="_blank" data-smartkarma-citation="entities:1296:1" rel="noopener">Tsingtao Brewery Co Ltd H (168 HK)</a> and <a href="https://www.smartkarma.com/entities/hisense-home-appliances-group-co-ltd-h" target="_blank" data-smartkarma-citation="entities:20107:1" rel="noopener">Hisense Home Appliances Group Co., Ltd. H (921 HK)</a> where the net selling activity amounted to 15.5% and 22% of volume respectively. 
Hisense remains at the overbought end of the 52-week range. <a href="https://www.smartkarma.com/entities/great-wall-motor-co-ltd-cb302af9-398c-4d2d-ba39-023e43287eef" target="_blank" data-smartkarma-citation="entities:128:1" rel="noopener">Great Wall Motor (2333 HK)</a> and <a href="https://www.smartkarma.com/entities/guangzhou-automobile-group-co-ltd" target="_blank" data-smartkarma-citation="entities:11082:1" rel="noopener">Guangzhou Automobile Group (2238 HK)</a> are now at 52-week wides.

Last week's recommendation was to take off Hisense and the H-share fell 7.3% while the spread widened 0.7%. It is still probably worth unwinding. At this point, Great Wall and Guangzhou are worth a buy on a spread basis.

We provide research and consultancy on Asian banks. Our focus is on what we call “Asian bank research, without the noise.” We are interested in the most critical swing-factors for banks, the NPL and credit cycle, and where we believe there is a gap between perception and reality. We often focus on the less studied components of bank financial statements.  Our research is highly thematic, sometimes examining unlisted banks and companies as a window on mainstream banks. 

Being independent allows us to look at smaller banks, often overlooked by others. Analysis of BIS bank guidelines in the context of Asia, is also a focal point, while we also analyze global banks operating in the region. We use what we believe is the most comprehensive, reliable financials database, SNL Financial. S&P Capital IQ augments our database, with corporate data and CEIC, with economics.

Thematic (Sector/Industry)

There is a major difference in risk profile of China and US banks. We have discussed at length in our recent report, the significantly higher level of reserves at US banks during 1H20. For China's banks newly accumulated loan loss reserves (LLR) in the 1H20 is almost zero. US banks have seen a doubling of LLR and the ratio of LLR/loans has increased dramatically. This is wholly different to China banks. And this is not the only concern: China's banks have been lending more aggressively than most all others in Asia, while their hybrid capital is increasing as a proportion of total capital.

There is a major difference in risk profile of China and US banks. We have discussed at length in our recent report, the significantly higher level of reserves at US banks during 1H20. We recommend Buying <a href="https://www.smartkarma.com/entities/bank-of-east-asia-ltd" target="_blank" data-smartkarma-citation="entities:341:1" rel="noopener">Bank of East Asia's (BNKEA)</a> inefficient Additional Tier 1 (AT1) capital securities. The minimum trading size increment of a debt capital security must be at least $250,000 to qualify as Loss Absorbing Capacity (LAC) capital, effective from 1 January 2021 under Hong Kong Monetary Authority regulations. Three of BNKEA’s outstanding debt capital instruments do not meet this minimum size threshold and two of these are AT1 securities. We anticipate that BNKEA will retire and replace these securities with more efficient capital. The market does not price this into the AT1 securities.BNKEA is in the process of undertaking a strategic review of its franchise and operations. As such, if the inefficient debt capital is not called and left outstanding as excess regulatory capital these bonds will be akin to expensive Senior Unsecured debt.The downside risk to this recommendation is that the firm simply dividends excess common equity capital to its shareholders while not calling and replacing the inefficient capital securities. We believe that if the bank does not call the Dec 20 callable AT1 bond, then it is also unlikely to call the 2022 AT1 security. However, in this situation, the bank risks becoming a pariah in the debt capital markets. It risks becoming the Deutsche Bank of Asia for credit investors. Better to play nice and reap greater rewards over time.
