<p>Daelim Industrial announces a three-way demerger plan.</p><p>It is part of the long-planned and anticipated holding company conversion reorganization.</p><p>First, Daelim Industrial undergoes an equity spin-off at a split ratio of 0.44 to 0.56. As a result, we will have two separate entities: 1. DL Corp (holding company) and 2. DL E&amp;C (operating company - construction).</p><p>Second, Daelim then spins out the petrochemical unit in the form of physical division. This newly spun-out company, DL Chemical, will become a wholly-owned subsidiary of DL Corp.</p><table class="table table-striped">

At DewPoint, we aim to convey a clear understanding of a company’s approach to capital allocation. As a matter of corporate governance, capital allocation reflects whose interests a company prioritizes when making management decisions. Given the Korean context, it comes down to a question of whether the company undermines the interests of minority shareholders for private benefits of controlling shareholders. This is what we focus on as a fundamental starting point in our research.
 
Capital allocation principles and practices provide the foundation for a company’s sustainable value creation. Thus, investors need to be alert to any possible distortions in capital allocation, especially when they take a long-term perspective. They also want to find safe stocks with committed management, no separation between ownership and control, and robust business models. We seek to fulfill such needs in a disciplined manner.
 
We also work as a representative of foreign investors who are willing to exercise active ownership in their investee companies. Our service may include identifying stocks that are fundamentally strong but vulnerable to activist attacks.

<p>On September 27th, 2019, KCGI acquired a 32.65% stake in Daelim Corp and became the second-largest shareholder. As KCGI, a local activist fund, is well known for a battle for control over Hanjin Kal, some market observers speculate that the same thing might happen in Daelim Group. <strong>However, disputes for corporate control are less likely to occur in this case. Rather, KCGI and Lee Hae-wook are in the same boat.</strong> If it were a hostile takeover, the Tongil Nanum foundation, which is a friendly party of Lee Hae-wook, would never have sold off shares to KCGI. In fact, KCGI has an impressive track record of friendly cooperating with controlling shareholders, as seen in the cases of Yojin Construction &amp; Engineering and <a href="https://www.smartkarma.com/entities/innowireless" target="_blank" data-smartkarma-citation="entities:4194:1" rel="noopener">Innowireless (073490 KS).</a></p>
<p><strong>Instead of expecting any sudden jumps in stock prices following hostile takeover attempts, investors need to focus on what steps Daelim Group will likely undertake for restructuring and spot investment opportunities between each step. The clues we have are threefold:</strong> i) Lee Hae-wook and KCGI want to maximize control and cash flow rights, respectively, over <a href="https://www.smartkarma.com/entities/daelim-industrial-co-ltd" target="_blank" data-smartkarma-citation="entities:18095:1" rel="noopener">Daelim Industrial (000210 KS)</a>; ii) Daelim Corp needs to reduce volumes of internal transactions with <a href="https://www.smartkarma.com/entities/daelim-industrial-co-ltd" target="_blank" data-smartkarma-citation="entities:18095:1" rel="noopener">Daelim Industrial (000210 KS)</a> to avoid penalties; and iii) KCGI may favor construction businesses with stable cash flows to chemical businesses requiring massive amounts of Capex investments.</p>
<p><strong>Considering the first and second clues, we find it very likely for Daelim Corp to merge with <a href="https://www.smartkarma.com/entities/daelim-industrial-co-ltd" target="_blank" data-smartkarma-citation="entities:18095:1" rel="noopener">Daelim Industrial (000210 KS)</a>.</strong> The post-merger company would be able to pocket treasury shares of more than 15%. After that, it will be split into a holding company and an operating company. Treasury shares would help the holdco automatically acquire voting rights in the opco, while controlling shareholders obtain additional ownership in the holdco through a capital increase and a subsequent equity swap. Given the third clue, there is also a possibility that chemical businesses are spun-off from the operating company upon the holdco conversion.</p>

On September 27th, 2019, KCGI acquired a 32.65% stake in Daelim Corp and became the second-largest shareholder. As KCGI, a local activist fund, is well known for a battle for control over Hanjin Kal, some market observers speculate that the same thing might happen in Daelim Group. However, disputes for corporate control are less likely to occur in this case. Rather, KCGI and Lee Hae-wook are in the same boat. If it were a hostile takeover, the Tongil Nanum foundation, which is a friendly party of Lee Hae-wook, would never have sold off shares to KCGI. In fact, KCGI has an impressive track record of friendly cooperating with controlling shareholders, as seen in the cases of Yojin Construction &amp; Engineering and Innowireless (073490 KS).
Instead of expecting any sudden jumps in stock prices following hostile takeover attempts, investors need to focus on what steps Daelim Group will likely undertake for restructuring and spot investment opportunities between each step. The clues we have are threefold: i) Lee Hae-wook and KCGI want to maximize control and cash flow rights, respectively, over Daelim Industrial (000210 KS); ii) Daelim Corp needs to reduce volumes of internal transactions with Daelim Industrial (000210 KS) to avoid penalties; and iii) KCGI may favor construction businesses with stable cash flows to chemical businesses requiring massive amounts of Capex investments.
Considering the first and second clues, we find it very likely for Daelim Corp to merge with Daelim Industrial (000210 KS). The post-merger company would be able to pocket treasury shares of more than 15%. After that, it will be split into a holding company and an operating company. Treasury shares would help the holdco automatically acquire voting rights in the opco, while controlling shareholders obtain additional ownership in the holdco through a capital increase and a subsequent equity swap. Given the third clue, there is also a possibility that chemical businesses are spun-off from the operating company upon the holdco conversion.
