China SCE’s H1/19 results were satisfactory, with strong contracted sales growth and higher revenue but weaker margins. The gross margin contraction stemmed from both the change in geographical focus to lower-tier cities and pressure due to the government’s price-control policies. We expect margins to stay low, given that contracted ASP has been on a downtrend with the growing share of sales in lower-tier cities. We remain concerned about SCE's aggressive debt-funded expansion, which has resulted in weaker credit metrics despite the sound top-line growth. It seems that the company used only part of the proceeds from the new Notes issued to refinance existing debt.
