*Weakened Results: Kotak Mahindra Bank (KMB.IN) [KMB] reported FY 3Q21 results of INR 18.5 bn, declining INR 3.3 bn (15.2%) linked quarter. Results were challenged by two factors: a) an INR 2.3 bn (62.5%) increase in loss provisions which still appears light given the continued and accelerated breakdown in credit quality; and b) an INR 1.9 bn (9.2%) increase in costs led by a 14.0% increase in other operating expenses; and*Credit Risks Substantially Increasing: While KMB’s metrics were not nearly as ugly as Yes Bank’s (YES.IN), KMB’s credit break is tracking the financial sector - which is not exhibiting any sign of recovery. By our calculation, we find that both net new NPLs and impaired loans increased excessively with annualized growth rates of 122.8% and 143.2%, respectively. Given the worsening of KMB’s credit metrics and current weak reserve cover, we find that reserves at FY 3Q21 fall short by INR 78 bn - about three quarter of stated PBT.

*Absolutely No Reason To Report Profitability With This Balance Sheet: State Bank of India’s (SBIN.IN) [SBI] 30%-owned Yes Bank (YES.IN) [Yes] reported FY 3Q21 results of INR 1.6 bn, increasing INR 213 mn (16.5%) linked quarter.  However, when we exclude Yes’ interest recovery  of INR 5.4 bn during the period, core operating results amounted to a loss of INR 3.8 mn; and*Time To Sound The Alarm:  Even at such an elevated level of bad loans, Yes’ net new problem loan and net new NPL growth amounts to INR 115.1 bn and INR 22.8 bn, respectively, for annualized growth rates of 99.5% and 26%.By our calculation, reserves need to be buttressed  INR 863 bn or 234% of FY 3Q21 stated capital levels – or nearly 100 quarters of PBT based on the current period.   Yes’ Board approval to raise INR 100 bn in new equity seems futile given current capital needs. It’s probably fair to say that Yes is in more trouble today than it was when SBI stepped in for the rescue.

A commendable feature in <a href="https://www.smartkarma.com/entities/yes-bank-ltd" target="_blank" data-smartkarma-citation="entities:767:1" rel="noopener">Yes Bank (YES IN)</a>’s 3QFY2021 results declared on January 22, 2021 was the continued level of transparency made available to investors on its asset quality, despite reporting the inevitable huge increase in stress loans. Around 30% of private sector banks loans were under the Covid-19-induced moratorium, 3QFY2021 is the first quarter in which the impact of the lockdown on asset quality will be visible. Yes Bank not only provided a detailed breakdown of its non-performing and stressed assets and the provisions made against them, but also reported its exposures not classified as non-performing on account of the Supreme Court order. Most importantly, it also continued to disclose its 30-60 days and 61-90 days overdue loans (first disclosed in 3QFY2020 presentation), and the capital market can take its call on providing estimates on the additional provisioning required. No doubt, since its bailout, Yes Bank needs to reassure the market on its asset quality, transparency and the credibility of its accounts. These were all areas where this analyst had major <a href="https://hemindrahazari.com/2020/03/10/how-independent-research-found-a-fatal-flaw-with-yes-bank/" target="_blank" rel="noopener">reservations</a> when the bank was led by Rana Kapoor, who is currently a guest of the state.  Covid-19 and the stringent and ill-planned lockdown by the Indian government have ravaged the economy, and especially the informal sector, small and medium enterprises. Hence the asset quality of the banking sector is highly suspect. In such an environment, it is heartening to note that a bank which has just been provided a second life is confident to continue to disclose details on its asset quality, to reassure the market. In such times the banking industry would do well to follow the voluntary disclosures made by Yes Bank.

Two factors drove the bottom-line – one legitimate, the latter simply ridiculous: a) net interest income improved INR 571 mn (4.1%) tracking both loan growth of INR 26.0 bn (2.1%) and NIM improvement of 10 bp to 3.00%; and b) a drop of INR 1.7 bn (29.0%) in its loss provision despite an annualized net new problem loan increase of over 67%; and*Reserve Cover Is Shallow: If we look at coverage of total problem loans, which includes the restructured book, coverage amounts to just 59.0% versus 57.7% at FY 2Q21. Although we are encouraged by the linked quarter improvement, we do feel that reserve cover is quite light by close to INR 50.0 bn – nearly three years of bottom-line performance.

Ironically, a distracted and internally divided US Congress combined with an accommodative Fed could be bullish for risk assets and simultaneously reduce bearish fixed income pressures. For bond investors, it could be reassuring that the Goldilocks election outcome remains as political balances keep the US government from undertaking an even larger, more sustained, reflationary fiscal push. This could benefit Asia-headquartered risk assets.Some observers worry, rightly so, that the trial of former President Trump threatens to elongate the political divide in the U.S. This could make it more difficult for President Biden to effectively deliver on his fiscal spending plans in a timely manner while economic activity indicators soften. In addition, expectations that President Biden’s $1.9 trillion stimulus plan may be materially watered-down, by almost one-half, raised expectations that Fed accommodation would be extended longer than anticipated when the stimulus plan was first announced. As such, the current distraction may be credit positive. Meanwhile, U.S. CCC-rated indexes compressed into uncharted territory as CCC-index yields hit all-time lows. In particular, the Reserve Bank of India’s proposal to revise the regulatory framework for India’s non-bank finance companies likely had a positive impact on the US-dollar bonds of these institutions.Several Asia-headquartered banks reported earnings as the week ended and into the weekend. Asia bank earnings season is upon us. However, we note that asset quality indicators at many banks greatly underestimate the level of troubled debt within the institution as forbearance measures remain in place in several operating environments. This is driving provisioning costs lower than would be expected in a more normal operating environment. The value of these earnings reports is significantly diminished for credit investors. As such, credit value should remain driven by larger market forces.Market Outlook: The distraction of another set of impeachment proceedings could turn out to be market friendly if it results in more targeted stimulus. Outside of the Washington beltway, the real issue of how much is too much stimulus as the vaccine is rolled-out will lead to concerns on when the Fed begins to taper its asset purchases. Credit has limited upside in a fast reflation scenario. A slower, more contained, reflation environment could be Emerging Market credit supportive.
