<p><strong>BRIGHTER, LATER</strong> - Forecast Aggregate Net Income for the universe of Japanese listed companies ended the quarter, higher than three months ago by ¥1.2 trillion. As a result, the market's forward multiple is unchanged at 31 times, despite a 7% rise in market capitalisation. Although this 'season' was the best in two years in terms of forecast profits, trailing earnings are still falling, by almost ¥3 trillion in the case of operating income. Much of the market optimism rests on a Japan experiencing a mild COVID winter and the impact of the incoming Biden administration's policy pronouncements on the US dollar. </p>

Forecast net income for the year ended December-to-March is now below ¥20 trillion and 60% lower than the 2019 peak of ¥48.5 trillion.  Despite the recent correction, the forward market multiple is at a new post-GFC high. On a more optimistic note, for many larger capitalisation companies, there has been a quarter-on-quarter improvement in sales and operating income although the year-on-year changes are still negative. <li>The upturn in momentum is concentrated mainly in large-cap companies which are over-represented in our data series due to cap-weighting. Significant cost-cutting has helped improve margins but has also reduced the revenues of smaller companies further down the supply chain. This divergence will be covered in an upcoming Insight.</li>
<li>The resurgence of COVID-19 and the daily new peaks in confirmed cases has not yet spread to Japan. However, with much of Europe re-entering 'lockdown', we expect the current quarter will not repeat the upturn seen in the second, and therefore, many companies will not meet their full-year targets many of which were recently revised up.</li>
<li>As a result of central bank liquidity creation, much of the recovery in earning that will occur over the next several years has already been discounted in share prices. Although only 3.1% and 5.1% of listed companies are Overbought and Oversold, respectively, their market weight represented is 10.8% and 6.2%. Such extreme outlier weightings have not occurred since the technology 'bubble' of 2000, and, since then, only during the 2008/9 financial crisis. Investors have increasingly held and bid up perceived long-term domestic non-manufacturing 'winners' without much regard for valuation while discarding Japan's manufacturers, and transportation, utility and energy companies as well as insurers and banks.  </p>

As all companies on a comparable scale, <strong>'Overbought'</strong> and <strong>'Oversold' </strong>outliers and short-term changes in scoring can offer some trading opportunities. The data for all 3,883 currently-listed Companies is cap-weight-aggregated into Relative Price Scores for our 328 Peer Groups and 30 Sectors. The Overbought and Oversold outlier 'thresholds are set' at <strong>+4</strong> &amp; <strong>-2</strong> for Companies, <strong>+3</strong> &amp; <strong>-1.5</strong> for Peer Groups and<strong> +2</strong> and<strong> -1</strong> for Sectors, respectively. These thresholds equate with the top and bottom percentiles of over <strong>3.2</strong> million observations.</p></div>

PEAK OUTLIER - Since the onset of  COVID-19 in March, the degree of polarisation in the Japanese equity market as measured by our Relative Price Score [definition below] has increased significantly. Although only 3.1% and 5.1% of listed companies are Overbought and Oversold, respectively, their market weight represented is 10.8% and 6.2%. Such extreme outlier weightings have not occurred since the technology 'bubble' of 2000, and, since then, only during the 2008/9 financial crisis. Investors have increasingly held and bid up perceived long-term domestic non-manufacturing 'winners' without much regard for valuation while discarding Japan's manufacturers, and transportation, utility and energy companies as well as insurers and banks.  

SECTOR TIMELINE - The twenty-eight-year history of Sector Relative Price Scores illustrates the ebbs and flows of investment themes in the market, from the 2000 Technology 'bubble' to the REIT and Real Estate peak of 2013/14, the Healthcare and FB&amp;T market of 2016/17. On the downside, there is greater Oversold 'persistence' in the Energy, Banks, Multi-Industry ( Japan Post (6178 JP))  and Utilities Sectors. <p>The Trump administration is considering whether or not to add Semiconductor Manufacturing International Corp. (SMIC, 981 HK) to the Commerce Department's "Entity List" - the same mechanism that was used to restrict the export of American technology to Huawei. </p><p>This would cause SMIC a great deal of inconvenience and further undercut American semiconductor production equipment (SPE) sales to China. A sword is hanging over the share prices of SMIC itself and leading American SPE makers including Applied Materials (AMAT), Lam Research (LRCX) and KLA (KLAC). </p><p>Another act of economic war intended to cripple China's high-tech industries, it would also convince the Chinese government - if any further convincing is necessary - that eliminating dependence on American technology is an absolute necessity.</p><p>Some form of retaliation also seems likely. Has anyone calculated the valuations of American listed companies assuming no further growth in sales in China, declining sales in China, or no sales in China at all? Not only high-tech is at risk.</p><p>Potential beneficiaries include Japanese and European SPE makers including Tokyo Electron (8035 JP), Lasertec (6920 JP), Screen Holdings (7735 JP) and ASM International (ASM). American commentators have claimed that semiconductors cannot be produced without American technology, but that is not true.</p><p>Nevertheless, the immediate concern is the impact of the U.S-China trade war on semiconductor capital spending, which in the short to medium term at least is negative for all concerned.</p><p></p><p></p><p></p><p><br><br></p>
