As we have noted in our recent daily roundups, a normal precondition for a cycle low is for the <strong>Forecast/Revision Score</strong> to rise above the <strong>Results Score</strong>. <strong>Forecast/Revision Score</strong> peaks and troughs usually occur one to two quarters ahead of those for the <strong>Results Score</strong>.  Covid-19's impact will likely see the 2016 'playbook' repeated next quarter with a lower Results Score and a 'sideways' Forecast/Results Score. Indeed there is a 0.83 correlation between the Cabinet Office's Business Condition Leading Indicator and the<strong> Forecast/Revision Score</strong>. Reported earnings, as well as company forecasts, are <em>lagging</em> indicators and, as shown in Part 1 of this Insight. Both data series peaked one year after our Scores and the market peaked in early 2018. </p><p><strong>SCORING METHODOLOGY</strong> - For those new to these Insights, we briefly recap our scoring methodology below:-</p><ul>

The <strong>Metals</strong> Sector is the most volatile on the downside and has yet to 'bottom' this cycle. <strong>Technology Hardware</strong> appears to have already rebounded; however, Covid-19 suggests this Sector may relapse. On the upside, the<strong> Information Technology</strong> Sector has replaced the <strong>Internet</strong> and <strong>Telecoms</strong> Sectors as the contra-cyclical 'champion'. </p>

Operating Income has declined by 7.8% and Net Income by 18.8%, taking margins to 6.9% and 4.6%, respectively - declines of 84bps and 122bps. The market has celebrated these new two-year lows by rising to new two-year highs, leaving some to wonder what they are missing, other than yet more central bank liquidity. With the US Treasury about to restore its cash balance (through large T-bill offerings) by over US$250 billion, the US monetary base could contract by over 5% in the next quarter. Favoured Sectors continue to be non-manufacturing, especially the Internet, IT, Commercial Services and REITs Sectors. Volume is weakest in the Metals, Machinery, Technology Hardware Sectors, but also now in the 'China-related' Other Consumer Products Sector. The Bank of Japan resumed ETF purchases on Friday after an eighteen-trading day hiatus.</p><figure class="editor-figure mceNonEditable"><img src="https://static-prod.smartkarma.com/images/media/000/100/180/original/2019-09-29_12-35-13.png?1569728129" class="editor-image img-responsive" data-smartkarma-image-id="100180"></figure><div class="content-caption">Source: Japan Analytics</div><p><strong>3-MONTH SECTOR CONTRIBUTION</strong> - Relief over the apparent conclusion of Japan/US trade talks without any tariffs on Japan's <strong>Auto</strong> sector resulted in a 22 bps return contribution from the Sector; we would take profits on the conclusion of the final deal as global sales trends remain dire.  The <strong>Telecommunications</strong> Sector's underperformance reflects the 16% decline in <a href="https://www.smartkarma.com/entities/softbank-group-corp" target="_blank" data-smartkarma-citation="entities:315:1" rel="noopener">Softbank Group (9984 JP)</a> over the period for reasons well-documented on this platform.  The other outperforming Sectors are mostly in domestic non-manufacturing, but <strong>Technology Hardware</strong> continues to defy underlying current business conditions, as we shall discuss below.  <strong>Retail</strong> stocks are benefiting from positive sentiment to the short-term stimulus, although the early results from the Sector, many of whose leading companies will report second-quarter results over the next two weeks, suggest this optimism is, perhaps, misplaced. The Series correlates well with the Cabinet Office's Leading Indicator which as of July reached a new 'post-GFC' low. Japanese listed corporated have done well to preserve their earnings power in harsh global conditions.
